Here's what happens:
A piece of paper with 8 different letters is folded into 8 spaces. The paper is cut so that there are now 8 squares. Using a very fair selection process, a word is made up using several letters. It is clear to the spectators that many words could be thought of. Without ever seeing the spectator's word, the mind reader correctly reveals her thought-of word.
